I don't have my xl-7 in front of me but, from the haze of last night's tinkering:
 
1. Yes. Each track is capable of addressing all sixteen channels of Port A, or Port B, as internal, external or both together. You can't, however, specify some channels as internal and others as external, or some from port A and some from port B
 
(It can also be specified to only address 1 channel, so all notes are sent to the same channel, regardless of of the channel specified by the note.)
 
2. They both play. I'm doing this all the time.
 
3. Yes, they are all multitimbral, unless you specify otherwise.

I'd like to get clarification on this.

1. One sequencer track is capable of addressing 16 MIDI channels.  My
understanding is that if you've sequenced a piano and a bass line on
the same track, then the track will be addressing 2 MIDI channels. Is
this correct?

2. What happens if you have 2 tracks addressing the same MIDI
channels at the same time. Is that allowed?

3. So basically each track is a multi-timbral sequence? ... that
might explain the need for 128 polyphony.
