I designed a board to do that a couple of years ago, but never got around to making it.
I've used rotary encoders (2-bit Gray) a fair amount, but I haven't found a cheap one I like the feel of. IMHO the best ones are the optical ones with bearings in them, but they're pretty pricey (~£25). I'd far rather use one of those and multiplex its use than 6 cheap ones.
